SaaS gross margin measures how much revenue remains after the direct cost of delivering the service. Profit margin asks what remains after a broader set of expenses. They answer different questions, and both can be distorted when cost classification is inconsistent.
SaaS gross margin formula
Gross margin = revenue − cost of revenue ÷ revenue × 100.
Use parentheses around revenue minus cost of revenue in the working formula. If a company earns $100,000 and classifies $25,000 as direct cost of revenue, gross profit is $75,000 and gross margin is 75 percent. This example only illustrates the calculation.
What belongs in cost of revenue?
Common candidates include hosting, storage, third-party services consumed in delivery, customer support, service operations, payment fees, and implementation required to deliver the contract. The exact policy depends on the business and accounting framework.
The difficult items are people and mixed-use infrastructure. Document which roles directly deliver service, how shared costs are allocated, and whether onboarding or customer success is included. Keep the method consistent across periods and explain changes.
Profit margin is a different layer
Operating profit includes product development, sales, marketing, administration, and other operating expenses after gross profit. Net profit may also include interest, tax, depreciation, amortisation, and non-operating items according to the accounts.
A growing SaaS can have a healthy gross margin and a net loss because it invests heavily in product or acquisition. A slower company can report profit while underinvesting in maintenance or relying on unpaid founder labour. Read the cost structure, not only the percentage.
Why gross-margin benchmarks vary
Products differ in infrastructure intensity, payments, AI or data-processing usage, implementation, support, managed service, customer size, and cost allocation. Benchmark sources may use public companies, private surveys, a particular revenue range, or self-reported figures.
Before using a benchmark, check the publication date, sample, company stage, revenue scale, product type, geography, calculation, and cost classification. A range from a well-defined comparable group is more useful than a universal target.
Improve margin without damaging value
- measure infrastructure and third-party usage by customer or workload;
- remove abandoned data, inefficient jobs, and avoidable retries;
- improve onboarding and product comprehension to reduce repeat support;
- price expensive usage explicitly where customers understand the unit;
- standardise implementation while preserving necessary controls;
- review unprofitable plans, discounts, and custom commitments;
- automate stable work with monitoring and an exception path.
Do not cut backups, security, or responsible support to manufacture a prettier number. A short-term accounting improvement that increases service risk can reduce the value of the business.
What a buyer should verify
Reconcile revenue to billing and accounts. Obtain supplier invoices, infrastructure reports, support staffing, implementation records, and the cost-allocation policy. Recalculate margin under the buyer’s intended operating model and test sensitivity to supplier pricing, customer concentration, and expected support.
